In this article, we use a large database of more than 3700 interfirm relationships in force between French firms in 2003 to study the way they achieve cooperation. We find that cooperation is enhanced by a partner's reputation. Our results also suggest that while formal contracts have a direct negative impact on ex-post cooperation, they are an enhancing factor of cooperative behaviors as soon as the intrinsic hazards of the relationship require higher ex-ante contractual safeguards to secure agreements.

Abstract

Franchising is nowadays a prominent way to organize the distribution sector. While previous literature suggests that monitoring issues are a critical determinant of organizational choices, it is rather silent on the optimal monitoring strategy once the organization of the chain is set. In this article, we analyze the monitoring policy of chains with both franchised and company-owned units. We develop a model in which a chain monitors its outlets under asymmetric information on local demands and managers’ efforts. We show that partial monitoring (i.e., when the franchisor monitors only a subset of its outlets) represents an optimal monitoring policy. Second, we identify the units that should be monitored. Finally, we discuss the impact of information technologies and outlet location on monitoring policy and how it may affect the proportion of franchised and company-owned units within the mixed chains.

Résumé

Les modèles de concurrence par comparaison supposent que le régulateur dispose d’une capacité d’engagement totale. Cela se traduit par la signature de contrats rigides et non renégociés. Or, on constate que c’est rarement le cas en réalité. Nous introduisons ainsi l’hypothèse d’une capacité d’engagement limitée. Le contrat de régulation peut alors être renégocié selon une certaine probabilité. Nous montrons que s’il dispose d’un engagement limité, le régulateur peut tout de même appliquer une concurrence par comparaison, mais il doit réaliser un arbitrage entre différents types de design contractuels. Nous trouvons que cet arbitrage dépend de l’efficacité des renégociations, du coût des fonds publics ainsi que de la capacité du régulateur à faire face aux pressions endogènes et exogènes.

 

Abstract

The theoretical models on yardstick competition assume a perfect regulatory commitment, that stays in the signature of rigid and not renegotiated contracts. However, in reality, we observe that it is not often the case. Therefore, we introduce a limited regulatory commitment assumption. It results in the fact that this type of regulatory contract may be renegotiated depending on a particular probability. In order to implement yardstick competition with a limited commitment, we show that the regulator has to arbitrate between different contractual designs. We find that the contractual design choice depends on the renegotiation efficiency, the cost of public funds as well as the regulator’s ability to face endogenous and exogenous pressures.
